In terms of suing him, I'd say they're bluffing. They don't have a legal basis to sue him for anything- if he paid for something and didn't get it, then legally they have no standing to sue him for anything- it isn't breach of contract, because they didn't deliver, and it isn't libel if it's true. So, they're not going to sue him, or if they're dumb enough to try, they won't win.
The problem is, that buying gold is ALSO illegal, not just selling it. If he used PayPal to conduct an illegal transaction, they might refuse to return his money, cancel his paypal account, report it somewhere (not saying the definitely will- just possibilities- i don't use Paypal very often, and never for anything illegal, so I'm not really sure what their policies are on things like this).
Another possibility is that they can get your friend banned for buying gold, if they wanted to. I'm not sure how much personal or account info he had to give them, but it might be enough to get blizzard to put a freeze on the account. Again, not saying they WILL, only that they might.
My personal opinion, is that your friend got what he deserved. He should just suck it up.

People love to use the word "illegal" when they mean "against Blizzard's Terms of Service".
If you mean "can gold farmers/sellers get arrested by the police" then no. At best the issue elevates to a civil tort, one which only Blizzard has standing to bring.
If you want to try filing a complaint with PayPal, go right ahead. But consider that gold sellers are basically the digital equivalent of drug dealers, and question how far down the rabbit hole you want to go. Probably better to just accept the loss and move on.

Reminds me of the episode of cops where a woman called the popo because the crack this woman sold her was fake.
Buuuut...I guess your friend should go through with it. Blizz ToS (Gold selling part, that is) isn't really recognized as "breaking the law" outside of it's own services so I don't see why Paypal would have any problem there.

Actually, the gold selling companies are selling a commodity to which they do not have any legal claim. WoW gold is, like everything else in WoW, Blizzard's property. In simple terms, they are selling stolen goods.

Short answer.

2. Sure, probably under Blizz's ToS buying or selling gold could be an issue that would be viable for a lawsuit. Thats it, no one is gonna have criminal charges filed for gold buying.
3. Buying something then not recieving it could be either criminal or civil, or both. If the gold seller intentionally took his money knowing they were not going to deliver the gold, that is criminal....they STOLE his $40. In the eyes of the law, its no different than if they took it straight out of his wallet.
If they took his money in good faith but didn't provide the service, thats a civil matter. He could possibly sue the site in small claims court and win. He should definately contact PayPal. Thats what PP is there for, to help settle these small disputes without going to court.
Now, for possible outcomes here. Your buddy has little chance of proving that the company took his cash with no intention of delivering the service, so thats off the table already. If he contacts PP, he probably will get his $40 back. BUT, the gold seller will also probably drop a line to Blizz and he will get his account perma-banned. So is it worth it for $40?
